So when you first meat Lucian Lasomething, he gives you the Blade of Woe - which is a really shitty blade. I've been carrying it around with me figuring it had some use, but haven't found one - is this necessary for a quest? Is it purely ornamental? Am I supposed to kill Rufio with it? What?

AFAIK it's just a slightly better than average blade with no weight.

What? You shouldn't have been able to do that, unless you already know why it's good. It's a quest item magnetically attached until then.

It's not really all that good. Still does the same base damage, which is very low. I prefer to sneak attack with a high-damage weapon (master of sneak = one hit kills for almost everything) than rely on lots of enchantments.

well, It's a pretty good starting dagger(once upgraded), but by the time you get it, you'll probably have found something better.
