Basically, Warden Sharp becomes Mayor Sharp, hands over control of Arkham to Hugo Strange, Strange builds what's essentially a no-man's land on the mainland right by the asylum, calls it Arkham City, Arkham and Blackgate inmates are thrown in. Batman thinks that's a disaster waiting to happen, and is working to shut it down.

It actually *does* get doled out as you go along, mostly in form of these short stories and character bios you get when solving the Riddler's, uh, riddles. I found that both lazy and pretty damn sweet, since it now gives you an actual incentive to 100% the game.
I loved the game, basically, although I think it's actually shorter than Arkham Asylum if you just rush through the campaign with no faffing about getting the riddles done.

But on the other hand they make up for that by having the sidequests be very much part of the gameworld, as opposed to the "hey let's see how much of a fucking asshole Riddler is" of Arkham Asylum.
