I think the difference is this:
Dynamic music is pre-recorded music that just gets piped in, like Oblivion's "battle music" that would fade in for a fight.
Generative music is composed on the fly using a musical grammar that theorizes how music works, presumably making for a unique, more responsive music than simply "if(PlayerFighting == true)" -- like maybe if the player starts losing the fight, the music uses more minor chords or something, etc.

There was an interesting piece on the radio about this, specifically about the music in Killzone 3. They had some audio guy who was working on the game. The music alters according to the mood in quite a dynamic fashion, changing pace and intensity dependent upon what is going on. I'm not sure if you call it generative or dynamic but the example pieces they played and then altered seemed to flow together with a nice ease.
