The term 'Puppets' comes from what the developers referred to them as I believe.
As to what they are, they're the former inhabitants of White Hall, the White Hall 9. The Cradle's trapped them forever inside, and they're doomed to walk around aimlessly. As for why they look the way they do, perhaps it symbolizes the cruel experimental treatments they were forced to endure.

King No One was a murderer. And quite insane. Setting the building on fire and killing everyone in it, along with himself, probably seemed like a good idea at the time.
Actually, he probably never intended to get stuck in there. Some of the staff members managed to escape and somehow locked down the Cradle. Most likely, he never intended to get locked in during the revolt: he had expected to set the place on fire, kill a few people, then walk out before the fire consumed him. Too bad for him.
